My previous client asked me to work for them again.
After an hour the client told me they didn't need me anymore because the project is closing.
They ended the contract but the client also requested a refund which I was very surprised.
NOTE: I wasn't payed anything since I didn't even get the chance to work, but the milestone was there and I think they want a refund of the milestone.
If I accept the request I'll have to return the milestone money to the client or nothing since I wasn't payed anything?

You didn't do any work.
But the client funded a milestone.
The proper thing for you to do is to agree to the client's request for a refund.
That way the client can get the money back that she funded for the milestone.

No money is coming out of your pocket.
The client want a "refund" of the money she had set aside to use to pay you, if you had done any work. So in a sense, you're not really "refunding" anything. You're agreeing that the client gets a refund from Upwork's escrow account.
